What is audit risk assessment?

Definition

Audit risk assessment is the stage of an audit in which the auditor identifies and assesses the risks that the financial statements could be materially misstated, through error or fraud, by understanding the business, its environment, its accounting and its controls. The assessed risks decide where the audit focuses, what procedures are performed and how much evidence is needed.

How audit risk assessment works

The auditor gathers an understanding of the entity: its industry, business model, accounting policies, IT systems and internal controls. Analytical procedures on the trial balance, inquiries of management and walkthroughs of key processes highlight accounts and assertions where misstatement is more likely. Risks are assessed on a spectrum, with significant risks, such as revenue recognition fraud or management override of controls, needing specific responses. Under international standards the requirements are in ISA 315 (Revised 2019); in US public company audits, PCAOB AS 2110. The assessment is updated as evidence comes in during the audit.
